Loan Term

The loan term is the length of time you have to repay a loan, usually stated in months for consumer loans. A longer term lowers the monthly payment but increases the total interest you pay, because the balance stays outstanding longer. A shorter term costs more each month and less overall.

How Loan Term works in practice

The term is one of three inputs, along with the rate and the amount, that determine the payment on an amortizing loan. Stretching the term spreads principal over more payments, but every extra month adds another month of interest on the remaining balance. Lenders sometimes also charge a higher rate for longer terms.

Finance $30,000 at 7.50%. Over 48 months the payment is $725.37 and total interest is $4,817.76. Over 72 months the payment drops to $518.70, but total interest climbs to $7,346.40, an extra $2,528.64 for the lower payment.

Choosing a term is a trade-off between monthly cash flow and total cost. Long terms on vehicles also raise the chance of owing more than the car is worth for much of the loan. Picking the shortest term with a payment that comfortably fits your budget usually costs the least.

Loan Term: quick questions

Is a longer loan term ever a good idea?

It can help when a lower payment is essential to your budget. Just know you will pay more interest, and you can often prepay to shorten it.

Do longer terms have higher rates?

Often, yes. Many lenders price longer terms higher because the risk lasts longer.

Can I change my loan term later?

Usually only by refinancing into a new loan, or by making extra payments that end the existing loan sooner.
